Income tax disclosures and the tax rate reconciliation

The tax note splits tax expense into current and deferred parts, lists the sources of deferred tax assets and liabilities (including any valuation allowance) and reconciles the statutory rate to the effective rate. Strip out the one-off reconciling items to get a sustainable rate for forecasts.

What is in the income tax note?

The income tax note gives you the raw material. It typically shows tax expense split into current and deferred parts (often by jurisdiction), the deferred tax note with the components of deferred tax assets and liabilities and the valuation allowance, and a reconciliation from the statutory rate to the effective rate.

What the income tax note contains
Income tax note
  • Tax expense breakdown Use it current and deferred, by jurisdiction
  • Deferred tax components Know the idea
    • DTA and DTL sources depreciation, provisions, loss carryforwards, share-based pay
    • Valuation allowance and its change a profit signal
  • Rate reconciliation Use it statutory rate to effective rate, in percent or in amounts

Use it

Reading tips that turn disclosure into analysis:

  • A growing deferred tax liability (DTL) from depreciation means the company is deferring tax through capital spending.
  • Check valuation allowance changes . A falling allowance means profit was boosted by a lower tax charge, so ask whether the outlook really improved.
  • Large loss carryforwards point to lower cash taxes if profits come.
  • Cash taxes far below expense means deferred taxes are building up.

How do you use the rate reconciliation?

The effective tax rate reconciliation starts from the statutory rate of the home country and adds or subtracts each item until it reaches the effective rate. Then separate recurring items from one-offs.

Effective rate from the reconciliation Use it
ETR=S+∑reconciling itemsETR = S + \sum \text{reconciling items}
Rearrange itReconciliation: reported and sustainable effective tax rate

A reconciliation starts from a statutory rate of 25.00%. Recurring items net to -2.50 points and one-off items net to 0.50 points. The reported effective tax rate is closest to:

25.00% + (-2.50%) + (0.50%) = 23.00%

Recurring or one-off reconciling items?
Item in the reconciliation
  • Likely recurring Use it keep in a forecast if the business mix is stable
    • Foreign rate differential
    • Tax credits such as research and development (R&D)
    • Non-deductible costs
  • Possibly one-off Use it strip out for a sustainable rate
    • Valuation allowance changes
    • Settlements with tax authorities
    • Rate-change remeasurements and prior-year adjustments

Why strip out the one-offs?

Because a forecast should use the rate that will repeat. The sustainable tax rate is the reported effective rate adjusted for one-off items.

Sustainable tax rate Use it
ETRs=ETR−one-off itemsETR_s = ETR - \text{one-off items}

Use it

The ratio effects are direct. A one-off benefit lowers tax expense, so it inflates net income, net margin and return on equity for that year. A one-off charge does the opposite. A DTL that an analyst treats as equity lowers debt-to-equity and other leverage ratios.

In the example the one-off item is a charge. Suppose pretax income is 1,000 and revenue 8,000. At the reported 23.0% rate net income is 770, a net margin of 9.63%. At the sustainable 22.5% rate it would be 775, a margin of 9.69%, so the reported year understates what the business will repeat.

Exam tip Valuation allowance moves look like earnings, but they are a change in management’s forecast. Do not extrapolate them.

Go deeper Reading the jurisdiction split

Current tax by jurisdiction shows where profit is actually taxed. A rising share in a high-tax country pushes the blended rate up, and a rising share in a low-tax country does the opposite. A company reporting a lot of profit in a country with a very low rate attracts questions about how durable the arrangement is.

Go deeper Undistributed foreign earnings and uncertain tax positions

Companies often disclose that they have not recorded deferred tax on foreign earnings they intend to reinvest abroad, and sometimes give the unrecognized amount. Companies that report under US generally accepted accounting principles (US GAAP) also disclose unrecognized tax benefits, which flag tax positions that could be challenged. Both are signals about possible future cash taxes that are not yet on the balance sheet.

Memory hook Allowance down is a gift, allowance up is a warning. Always ask whether the move is real or a judgment.

Non-deductible costs (stable mix)Rate-change remeasurements, prior-year items

Memory hook Ask "will this repeat next year?" Rate differences and credits come from how the business is built. Allowances and settlements come from events.

Know it cold Sustainable rate = reported effective rate − one-off items. Forecast with the rate that will repeat, not the rate that was reported.

How it is asked

  1. Pick the forecast rate from a reconciliation

Statutory 21%, state taxes +1.8, lower foreign rates −3.2, one-time settlement benefit −2.4. Rate to forecast with?

    Reported 21 + 1.8 − 3.2 − 2.4 = 17.2%. Excluding the one-off: 19.6%. The reported rate (17.2%) and the statutory rate (21%) are the traps.

  2. Valuation allowance release

A large valuation allowance release this year. Effect on reported net income?

Increased net income (lower tax expense), with no change in cash taxes.

  3. Reading a growing DTL

A large and growing DTL from depreciation indicates...

The company deducts depreciation faster for tax than it records in the accounts.

  4. Ratio effects

The effective rate was lowered by a one-off benefit. Effect on net margin and ROE?

Both are overstated relative to what will repeat. Strip out the benefit before comparing or projecting.

Exam traps

  • Treating every reconciling item as recurring. Valuation allowance changes and settlements are often one-offs.
  • Ignoring the valuation allowance change when judging earnings quality.
  • Forgetting the reconciliation starts from the statutory rate of the home country.
  • Reading a valuation allowance release as an improvement in operations. It is a change in a judgment, not in the business.

Checkpoint

3 exam-style questions. About 90 seconds each.

  1. 1A rate reconciliation shows: statutory rate 21.0%, state taxes +2.5%, lower foreign rates −4.0%, one-time settlement benefit −3.0%. The effective rate an analyst should use for forecasting is closest to:

  2. 2A large release of a valuation allowance in the current year most likely:

  3. 3In the deferred tax note, a large and growing deferred tax liability from depreciation most likely indicates that the company:

Key takeaways

  • The note splits tax into current and deferred and lists the sources of DTAs and DTLs.
  • The reconciliation explains why the effective rate differs from the statutory rate.
  • Exclude one-off items to get a sustainable rate for forecasts.
  • One-off tax benefits inflate net margin and ROE; DTLs treated as equity lower leverage ratios.

Questions candidates ask

What is an effective tax rate reconciliation?

A table in the income tax note that starts from the statutory tax rate and lists each item that moves the rate to the effective rate, such as foreign rate differences, credits, non-deductible costs and valuation allowance changes. It can be shown in percentages or in amounts.

How do you find a company's sustainable tax rate?

Start from the reported effective rate and remove one-off reconciling items such as valuation allowance changes, settlements with tax authorities and rate-change remeasurements. Keep items that repeat, like foreign rate differences and credits. The result is the rate to use in forecasts.

What does a valuation allowance release mean?

The company now judges more of its deferred tax assets likely to be used. The release lowers tax expense and raises net income in that year, but it is a one-off change in judgment and no tax is saved in cash.

Where do you find deferred tax information in the financial statements?

In the income tax note: the split of tax expense into current and deferred parts, the sources of deferred tax assets and liabilities, loss carryforwards, the valuation allowance and the reconciliation between the statutory and effective rate.
